Goodwill is the value of a firm's reputation, the advantage that lets it earn more than a normal profit. This part explains what goodwill means, when a partnership firm must value it, and the methods used to value it.
Goodwill has three sub-lessons. Meaning introduces goodwill as an intangible asset that comes from a firm's reputation, its customers' loyalty and its standing in the market. Need for Valuation of Goodwill lists the occasions when it must be measured: the admission, retirement or death of a partner, a change in the profit-sharing ratio, and the sale of the firm. Methods of Valuation teaches the average profit method, the super profit method and the capitalisation method, each with its formula.
The three sub-lessons move from what goodwill is, to why a partnership has to put a figure on it, to how that figure is worked out.
1. Meaning. Goodwill is the value of the reputation of a business that enables it to earn profits above the normal profit earned by similar firms. It is an intangible asset: it cannot be seen or touched, yet it has real value, and a buyer or an incoming partner pays for it. It grows from things such as quality, good service, a convenient location, loyal customers and efficient management.
2. Need for Valuation of Goodwill. In a partnership the profit-sharing arrangement changes from time to time, and a partner who gives up part of his share of future profits must be compensated for the goodwill attached to it. Goodwill is therefore valued:
3. Methods of Valuation.
A worked comparison. A firm earns an average profit of ₹60,000. Its capital employed is ₹4,00,000, the normal rate of return is 10%, and goodwill is to be valued at 3 years' purchase where the method needs it.
The same firm can thus show quite different goodwill figures, which is why the partnership deed or the partners' agreement normally states the method and the number of years' purchase to be used.
